Tolkien thought of his mythos as a fictional pre-history for our world, set something like 6000 or more years ago. That makes it workable if you're playing with such concepts as immortal characters (Elves, Maiar, Valar), or reincarnation (everyone else).
Almost all Hobbit/Sherlock fics I've seen so far go on the principal of reincarnation, as does a certain proportion of non-crossover Modern AUs. They're usually my favourite modern AUs and crossovers too.
