Psycho-Pass is the actual psychological certification given to a person based on the various measurements of his or her psychology and personality to provide a grade on how good a their mental stability is and measure a person's criminality rate. This measurement will determine if the person has the ability to carry out crimes or not. If the measurement exceeds a certain amount, the person is branded as a latent criminal and locked up to protect the public, even if no crime was committed.
However, those with high criminality that show that they have potential to be a detective are given an offer to be released in exchange for their services as enforcement officers. Their high criminality makes them most suited for the tasks of understanding the criminal mind, and thus, they are able to analyze crime scenes and solve criminal cases better than anyone else.

(One wonders, if they are locking up everyone with criminal potential, why are there still criminals running around needing to be caught?? Hopefully that's addressed in the show... XD)

Okay, after some quick digging through the internet:
It seems that they go by score numbers and color hues measured by a computer through various points in the cities; if you think criminal thoughts or commit crimes the number goes up and the color becomes darker, and once it reaches a certain threshold, you are detained for therapy or to be imprisoned. There are ways to go around the system, with some characters who can control their score to keep it from going up and keep their color light, to some whose score is simply indifferent to their crimes and criminal thoughts, plus also helmets to keep from being measured and to obscure your identity. There was also at least one character who just plain couldn't be registered by the system.
So, yeah, you can suddenly go around on a killing spree but they still have to physically catch you.
