I actually think the 1977 Hobbit was an entertaining tale and worked fairly well. It wouldn't be hard to follow that with a few tweaks to make it fit in the LOTR-film universe. There is a bit of an episodic nature, yes, but I think it could've worked very well if done in one or two movies. If the episodes are connected to Bilbo's growth in confidence in himself, then they wouldn't seem so episodic but would build from event to event.
