Since doujinshi don't interfere with the original creators income stream, they aren't illegal in Japan (unless the copyright holder makes a complaint). They actually help the manga industry too, as a lot of manga artists get their start drawing doujinshi.

Adding this, Japan and Japanese companies only strike down if the art is 1:1 copying the style of the original. It's also worth noting that many fans in Japan who publish doujinshis make no profit on it either because that's illegal too. What you pay (600yen) usually only covers the fees and if someone wants to dip into the "published doujinshi" section, there are actually publishers out there like Enterbrain, who regulary put together "Anthologies".

Aside from that, many doujinshi artists do work full time and this is just a hobby for them.

This. My doujinshi collection is insane! But I wouldn't even be able to afford them if they charged as much as it would cost them to make a profit! They are a labor of love. And if you ever took the time to flip through a doujinshi, you can't just call it a cash grab. My mind boggles at the talent it takes to make one.

Yeah, the entire reason companies in Japan look the other way when it comes to doujinshi is that the artists aren't actually making a profit off it, they're just making enough to pay for the printing.

It's also worth noting that most Japanese fanartists won't take commissions for fanart, again because of the whole "not profiting off it" thing.
