Personally, I would reply in the same channel and say something like "hey, do you mind not using that word? Call it stupid or absurd or ___, but "retarded" is a word I'd rather not see while I'm trying to have fun," and that gives you a chance to make up alternate words. At one point, I had a guild trained to say "steak dinner" instead of "rape," because I kept objecting politely every time someone slipped, and I explained why it bothered me in a fairly calm manner. And hey, "We got steak dinnered by that boss" sounds a heck of a lot funnier!

Depending on what happens, you'll either settle it right there, or know if you might want to talk to the GM or officers and have someone make a ruling on language. If you've got some tenure with the guild, especially if you're someone who everyone knows, you contribute to the guild, etc, then they'll probably ask you for an explanation, but take your complaint seriously. If you're both new, it'll be tougher.

Good luck; there's some seriously awesome guilds out there, but there's just as many that aren't. Issues like this tend to show you pretty quickly which one you've got.
